I've seen servo motor in STAR lathe machines, they were used as drilling spindle.
But I think it's rarely being used this way.
Spindle motors give higher rotation speed & torque for cutting purpose.

Yes they can, if your machine expectations permit it. They work quite well actually.
AC or DC? The DC are fairly easy as Drives are quite flexible, The Fanuc AC has proprietary commutation, so either needs a convertor, or as I did, change the encoder to BLDC type with standard commutation tracks. I Used a ±10vdc drive so I was able to use a A-M-C BLDC drive.

What rpm are you planning on running ?
The bearings in a spindle motor are rated for high rpm, not in a servo. Also the balancing of a 10,000 rpm Fanuc spindle motor is a lot more precise than a servo.
